Would this contract create Bird Rights?

You sign an unrestricted free agent from another team for a regular contract. Let's say base salary is $5m.

1: $5m
2: $5.4m (team option)
3: $5.8m

Does the team option in yr 2 keep them from generating Bird rights at all?

If the team option is declined and the player is an UFA after 2 seasons with his new team then the player would have early bird rights. IF the team option were picked up and the player were an UFA after 3 seasons then they would have full bird rights. If you changed it a little and had a 3 year contract with an 4th year TO- even if the TO is declined then the team still has full bird rights. As an example even though the Pacers declined the team option on Daniels they still have full bird rights.

In short, players aren't renounced if you decline a team option.

I'm pretty sure that the team option can only be in the final year of the contract under current rules.

Yep. The original scenario is not possible.
